In recent years there has been increasing regulation of agricultural water use in order to reduce transboundary and environmental water conflicts. Effective policy analysis needs to have tools to estimate correctly the value of irrigation water. Irrigating land increases crop yields and this higher profitability should be capitalized into the sales price of the land. For irrigation that depends on surface water rights, studies have found this to be the case (Xu et al. 1993, Faux and Perry 1999). Most existing economic analyses of optimal groundwater management use single-cell aquifer models, which assume that an aquifer responds uniformly and instantly to groundwater pumping. This paper demonstrates how spatially explicit aquifer response equations from the water resources engineering literature may be embedded in a general economic framework. Calibration of our theoretical model to published economic studies of specific aquifers demonstrates that, by averaging basin drawdown across the entire resource, existing studies generally understate the magnitude of the groundwater pumping externality relative to spatially explicit models. Many natural systems have the potential to switch between alternative dynamic behaviors. We consider a system with two distinct equations of motion that are separated by a threshold value of the state variable. We show that utility maximization will give a decision making rule that is consistent with ecosystem-based management objectives that aim to reduce the probability that the system crosses the threshold. Moreover, we find that increasing uncertainty (both uncertainty embedded in the natural system and uncertainty of the decision maker about the location of the threshold) can lead to nonmonotonic changes in precaution. Many rural landowners within the Western United States do not have access to a secure water supply provided by a major dam or an irrigation district. Such water users must rely instead on groundwater pumping and/or seasonal water flows from tributaries. Some of these agricultural producers choose to store winter stream flows from tributaries within onsite reservoirs to secure their spring/summer water needs. However, regulatory agencies have increased restrictions on surface water storage and diversions to improve instream flows for endangered salmon, thus reducing water security for many landowners not located along the main stem.
